Discounting

Discounting brings future cash amounts to a selected valuation date.

Meaning and method

Discounting brings future cash amounts to a selected valuation date. In a simple model, a future payment is divided by a growth factor corresponding to the rate and period. The rate reflects assumptions about time and risk, so identical future amounts can have different present values.

Illustrative calculation

If a payment of 110,000 roubles is expected in one year and the educational discount rate is 10%, its present value is 100,000 roubles. This is not an offer to buy or sell that payment at the stated price: an actual transaction depends on creditworthiness, liquidity and other conditions.

Limits and consistency

Discounting does not mean mechanically subtracting a percentage from the future amount. An annual rate should not be combined with a monthly period without an agreed conversion. The method is used in NPV, DCF and bond analysis. The currency of the cash flows, dates, taxes and risk matter: a poorly chosen rate can produce a formally neat but economically meaningless result.
