Select the general date of the result
The training bond is purchased for 1 000 and returns 100 at the end of the first year, then 1 100 at the end of the second. The last amount includes the next coupon and the principal amount. All obligations are fulfilled accurately. If the first coupon after receipt grows for another year at 10%, by the end of the second year it will be 110, and the total capital will be 1 210. If the re-offering rate is 2%, the first coupon will become 102 and the total capital will be 1 202. The difference is equal to eight monetary units with the same performance of the original debt.
If the interim coupon is not posted at all, it remains a separate cash balance; it cannot automatically be considered part of constantly working capital at the initial rate of return. If it is spent, the owner's cash outcome has a different structure, and comparing only the final bill does not reflect the resulting consumption. The correct calculation must correspond to the question: the total future amount, the yield on dated flows, or the amount of receipts for the period. These indicators should not be combined under the single word “profitability” without naming the methodology.
What exactly does estimated yield mean?
The yield to maturity is the rate that matches the price to the promised dated payments at the chosen convention. To interpret it as the compound growth rate of total capital to the end date, an appropriate interim allocation assumption would be required. This does not make the original indicator wrong; the question he answers changes. [Article on Coupon and Yield](/guides/coupon-versus-yield/) explains the difference between payment and outcome rate. This adds another layer: what happens after the payment has already been received.
A zero-coupon instrument has no coupons that must be posted before its own maturity date. FINRA considers the absence of interim interest payments to be a characteristic feature of this design.[18](#source-cm-zero) However, if the personal goal is located later than repayment, the final amount will also have to be directed or saved somewhere. Therefore, the absence of coupon reinvestment does not mean the absence of any future allocation problems. In addition, default, inflation and price changes when selling before the deadline remain. One eliminated mechanism of uncertainty does not cancel all the others.
Early returns change the calendar
If there is a withdrawal or other provision for early repayment, the principal amount may arrive earlier than expected. Even full contractual performance in this case is not required to maintain future cash income at the original level. FINRA associates the risk of re-offering with such events.[20](#source-cm-reinvestment) You should check whether the early termination was permitted by the terms and exactly what payments it replaces. [Guide on Redemptions and Offers](/guides/maturity-and-offer/) helps not to consider each nearby date as the same guarantee of the duration of the coupon flow.
To test the model, first write down all the original receipts, then set the overall comparison date and separate rate scenarios for the subtotals. Do not substitute the current rate as confirmed for all future years. Separate the result of the issuer and the result of the subsequent use of money, take into account expenses based on actual dates. [Interest risk](/guides/bond-rate-risk/) explains the other side of rate changes - the market valuation of the existing flow. Neither the scenario calculation nor the known coupon is a promise of final capital or a recommendation to select a specific term.
Checking Target and Stream Compatibility
If a person needs a regular expense, the interim coupon can be used for its intended purpose rather than reinvested. Then it is incorrect to compare its result with a portfolio that accumulates all payments to the end, without corrections. You must either take into account the consumed amounts by date, or directly select another calculation purpose. Monetary consistency is more important than one attractive annual number.
Another control is to check whether the coupon is considered both withdrawn and still running inside the bond. After payment, it is a separate resource with its own path. If the original model adds compound interest on it, it must name the rate and period. If the bet is unknown, the final number remains a scenario. With early repayment, this issue concerns a large principal amount. Therefore, a possible improvement in the price of existing paper with a decrease in rates and a deterioration in the conditions of a new placement may coexist. These are different components, not a logical contradiction. They need to be taken into account separately, without replacing the analysis with a forecast of the regulator’s future behavior.
